Ok, lets say someone starts a cycle at 200lbs 10% bodyfat.
This person ends his cycle and after the water retention has gone he is at 220lbs at the same 10% bodyfat.

Am I right in thinking that if the bodyfat percentage stays the same then 10 of those 20lbs gained are fat and the other 10 muscle?
To maintain the same bodyfat % then surely half of the weight must be fat and half is muscle.
Is this correct?

No you are not correct
In this case you have gained 18lbs of muscle and 2lbs of fat.

Lean body mass at 200lbs 10% = 180lbs
Lean body mass at 220lbs 10% = 198lbs

Damn!

I dont get it, how did you work that out unAbomber?
If 18lbs of muscle and only 2lbs of fat had been gained then wouldn't the
bodyfat % drop? due to having a greater proportion of muscle?

No, look at it this way. 10% bf @ 200= 20 lbs of fat. 10% @ 220= 22 lbs of fat. To change the percentage of bf, you have to gain a different proportion of fat/muscle. Take this example, if you gain 20 total lbs and 2 lbs of fat, then 10% of your gains are fat, so you stay the same. You would have to gain more or less than 10% of your gains from fat for your bf to change.

200lbs @ 10% - 180lbs of LBM and 20lbs of Fat

220lbs @ 10% - 198lbs of LBM and 22lbs of Fat
